If you run your business in a partnership, have you thought about what might happen if a key shareholder passed away or became too disabled to continue working in the business? A Buy/Sell Agreement allows you to stipulate what is to happen to your business shareholding should an unexpected event occur such as death or disablement. The agreement requires the remaining owners to buy the afflicted owner’s shares and in a lot of cases, the cost of these shares is met through an insurance policy which was put in place to cover the death or disability of an owner.

How income protection insurance and Share Purchase Agreements go hand in hand

By initiating a Buy/Sell Agreement, any insurance benefits are legally obligated to be used for the purposes that the insurances were established for. What this means for you, is that should you unexpectedly die, your remaining business partner will receive the lump sum benefit and therefore be obligated to buy your shareholding from either your family or estate.

The benefits of Share Purchase Agreement and the appropriate insurance in place are extensive. For example, should your business partner pass away, you will be able to focus on dealing with the impact of the death of your partner without having to worry about how you are going to purchase their share of the business. Who is a key person?

A key-person can be a shareholder or employee who is responsible for generating income for the business. Often, a key person has a set of specialist skills and are vital to the future of the business.

When you consider the impact the loss of a key person may have on your business, you should ask yourself the following questions:

  • How would losing a key employee impact my business financially?
  • What technical knowledge or creative skills would be lost?
  • Could I find a replacement? If so, how long would it take to train a replacement and what would be the associated costs?
  • Will I lose my competitive advantage and how will this affect my market share?

For many small to medium-sized businesses where there are one or two key revenue generators, having key person cover to provide a revenue replacement is essential.

What is key person cover?

Key person cover is designed to provide funds to your business if a key person is unable to work due to illness or injury. The funds received will keep your business running by allowing you to meet business expenses or covering the costs of a replacement employee – allowing the continuation of cash flow and business operations while the afflicted key person is away. In many cases, any payment received is not offset by any ACC benefit.

Many businesses use debt as a form of finance. Usually, in securing this debt the bank or lender would require a personal guarantee from one or all of the business owners.

If one of your business partner’s suffered a serious illness and couldn’t keep working in the business or even passed away, what would happen to the business debt? Have you thought about business insurance? 

By having business debt protection, you can protect the owners of the business and also their families from debtors. For example, having adequate life cover for each shareholder’s portion of debt would free the remaining shareholders from the burden of repaying additional debt and may free their families from any personal guarantees.

What about other debt?

It is not only a bank or lender debt that is important to think about. There are obligations that must be met even if a shareholder is not working such as the contract for the car the business may have hired, the lease on the property the business is operating from and even the contract for the photocopier.

In the examples above the business would continue to have financial obligations even though it may have a reduced turnover due to losing a shareholder. For this reason, it may be worthwhile considering a type of cover that will ensure business continuity. After all, you may return to work within your business after a period of recovery and the last thing you want to find is the erosion of your business.
